I've been told it either affects or is/was planned to affect jailtimes recieved after getting caught.
for example, crimes have a certain range of available jailtimes, but the more illegal gear you carry increases the average time in the clink

Item legality was intended for seeing if you could slip items through certain area police blocks or not. If it was illegal, you couldn't get through. It also was intended for having your equipment taken away if jailed (you'd have to pay a fee to get it back) Unfortunately that idea fell by the wayside.
